Bollinger bands are usually there to contain price; they are effectively a standard deviation around a moving average. The middle of the bollinger band is your moving average, say 20. The usual settings are 20 and 2. Most people use bollinger bands as a mean reversion tool. So can you ever buy or sell outside of a bollinger band? It feels like you're like chasing a trade. The answer is yes under certain conditions if it is a great trade. A lot of the time when the price breaks out of a Bollinger Band it will rip and rip and rip (it could be the start of an explosive volatility expansion move). Of course more often than not markets will mean revert than breakout.
How do you calculate Bollinger bands?
First calculate the Middle Band, then calculate the Upper and Lower Bands.
1. Middle Band = 20-day simple moving average (SMA)
2. Upper Band = 20-day SMA + (20-day standard deviation of price x 2)
3. Lower Band = 20-day SMA – (20-day standard deviation of price x 2
