Trading Pullbacks in Trends

In the last lesson we looked at trading in a trend, and pointed out that it would make good sense to only enter the market on a pullback, rather than entering it at a random part of an uptrend. We also talked about likely percentages of pullback. This allows us to watch the price closely when it meets each of the levels to see if that will be the level that turns it around, and to jump back into the stock quickly.

If we want to trade on the security and ride up on the trend, it is important that we have some indication of how strong the trend is. We’ve already looked at the volume of trading and discussed how that may vary with strength of sentiment, but there are a couple of important factors to look for in order to establish that we are indeed monitoring a strong trend.

First, if the trend is strong the pullback is likely to be short or shallow. If the pullback is 50% or as much as 66%, it is unlikely that the trend is strong or that it will continue much longer. It’s far better if the pullback is less than 25% of the latest move before it turns around and starts trending upwards again.

The other factor to watch is how quickly the pullback is over and the trend resumes. If the pullback takes a long time, even if it is only small, that’s a sign that there is less strength in the market and the trend may not last.

There is one other measure that you might wish to look at to assure yourself of the strength of the trend. When the trend has been running for some time, and is on its third, fourth, or fifth pullback, look at that pullback using the same parameters as the first pullback. Is it only pulling back a small amount? Is the pullback over with quickly and the trend resuming? These are even better signs of the strength of the trend if they occur after the trend has been running for some time.

Some people make the mistake of thinking that a stock is not worth considering if it is achieving new high levels in its uptrend. They assume that it can’t go much further. If you’re looking for a strongly trending stock, this is not necessarily true.

Would you say that a stock that is making a new 52-week high is a strong stock? I suggest you probably would. There is no physical limit as to how high the price can go, so there’s no reason why you should not consider jumping onto an uptrend even if the prices are at record levels. Once again you can apply the parameters above, looking for the shortest retracement both in price and time as evidence of the strength of the trend. You may have missed out on 52 weeks of uptrend, but there’s no reason that you should miss out on future price increases.
